Can anyone give me a tutorial on how to improve the video quality on Sony Vegas 7.0?

First of all, what format are you recording in? You can't make the video quality better if you're shooting in a lower quality then what you're aiming for.

I'm recording im .mp4 with a 2 MP Camera on my phone[Nokia 5700 XpressMusic]

Yeah, quality goes down a lot easier than it goes up... basically what you're trying to do is turn a tiny picture into a giant picture while gaining resolution, and that is one of those things that doesn't happen.
